This morning we uncovered another trade opportunity on a defense stock. This time, General Dynamics Corp. (GD) had an option pricing anomaly. The anomaly is that deep-out-of-the-money puts are much more expensive than at-the-money options. Here’s where options expertise is important: because of something called put-call parity, options of different types (puts and calls) at the same strike with the same expiry on stocks that are not hard to borrow must have the same time value. That means, if the out-of-the-money puts are overpriced, in-the-money calls at the same strike are also overpriced.
We can sell that overpriced call option and buy other call more moderately priced call options in a way that creates a trade that has unlimited profit potential on an upside move. Plus, we will get a credit when putting on the trade that will allow us to earn a limited profit on a downside move.
